Market Structure Decoded: A Trader's Map of CEXs, DEXs, OTC Desks, and P2P Networks

When a retail stock trader submits a market order through a brokerage account, they rarely think about where that order is routed, how it is matched, or what happens to their shares between the moment of submission and settlement. The infrastructure is invisible by design. Cryptocurrency markets afford no such luxury. The venue you choose to trade on is not a cosmetic preference — it determines custody arrangements, counterparty risk, regulatory exposure, fee structures, and, in some cases, whether your order can be executed at all.

This guide is intended for intermediate traders who have moved beyond the basics but have not yet built a systematic understanding of how each layer of crypto market structure operates. That understanding is not academic. It has direct implications for how you manage risk and how you perform over time.

Layer One: Centralized Exchanges

Centralized exchanges, commonly referred to as CEXs, remain the dominant on-ramp for US-based retail traders. Platforms such as Coinbase, Kraken, and Gemini operate under explicit regulatory frameworks — registered as Money Services Businesses with FinCEN, subject to state-level money transmission licensing, and, in some cases, operating under the New York Department of Financial Services BitLicense. This regulatory architecture carries meaningful implications.

On a CEX, your assets are held in custodial wallets controlled by the exchange. You do not hold private keys. You hold a claim against the exchange's balance sheet. This is the same structural arrangement as a traditional brokerage account, and it carries analogous risks: if the exchange becomes insolvent, your assets may be subject to bankruptcy proceedings rather than immediate recovery. The collapse of FTX in late 2022 illustrated this risk with considerable clarity — users who believed they held cryptocurrency were, in practice, unsecured creditors.

From an execution standpoint, CEXs operate centralized order books maintained by the exchange's matching engine. Liquidity is generally deep for major trading pairs, spreads are competitive, and the user experience is optimized for accessibility. For traders whose primary concern is execution quality on high-volume pairs and who are comfortable with custodial arrangements, a well-regulated CEX remains a logical primary venue.

Reporting obligations on CEXs are also the most straightforward of any venue. US-regulated platforms issue 1099 forms, maintain KYC records, and cooperate with IRS and FinCEN requests. This is not a disadvantage — it is the documentation infrastructure that protects compliant traders during audits.

Layer Two: Decentralized Exchanges

Decentralized exchanges, or DEXs, represent a fundamentally different architectural approach. Platforms such as Uniswap, Curve, and dYdX execute trades through smart contracts deployed on a blockchain, with no central operator controlling the matching process or holding user funds. You retain custody of your assets throughout the transaction — a trade is executed when your wallet signs a transaction that interacts directly with the protocol's liquidity pools.

This non-custodial structure eliminates the insolvency risk associated with centralized platforms, but it introduces a distinct set of risks that are frequently underestimated. Smart contract vulnerabilities have resulted in hundreds of millions of dollars in losses across the DeFi ecosystem. Impermanent loss affects liquidity providers. Front-running by MEV (Maximal Extractable Value) bots can result in worse-than-expected execution prices. And because DEX liquidity is fragmented across pools and chains, slippage on larger orders can be substantial.

The regulatory status of DEX activity is an area of active development. The IRS treats DEX trades as taxable disposals in the same manner as CEX trades — the non-custodial nature of the transaction does not alter the tax character of the gain or loss. Proposed Treasury regulations have also sought to impose broker reporting requirements on certain DeFi participants, though the final scope of those rules remains subject to ongoing legal and legislative proceedings as of 2024.

For traders who prioritize custody control and access to assets not listed on regulated platforms, DEXs serve a legitimate and important function. They require, however, a higher baseline of technical competence and a clear-eyed understanding of the additional risks involved.

Layer Three: OTC Desks

Over-the-counter desks occupy a segment of the market that is largely invisible to retail participants but critically important for institutional and high-net-worth traders. OTC desks facilitate large block trades — typically beginning at $100,000 or more — directly between counterparties, bypassing public order books entirely.

The primary advantage of OTC execution is price impact minimization. A market order for $2 million worth of Bitcoin submitted through a retail exchange will move the order book against the trader as it executes, resulting in an average fill price substantially worse than the quoted mid-market price. An OTC desk sources liquidity from a network of counterparties and delivers a single fill price for the entire block, often with minimal market impact.

OTC desks operated by US entities are subject to the same FinCEN registration requirements as other money services businesses, and most institutional-grade desks perform thorough KYC and AML procedures on their clients. Settlement arrangements vary — some desks settle on a delivery-versus-payment basis, while others extend credit to established counterparties.

For traders whose position sizes have grown to a point where exchange order book depth is a meaningful constraint, understanding how to access and evaluate OTC liquidity providers is a practical necessity.

Layer Four: Peer-to-Peer Networks

Peer-to-peer platforms facilitate direct trades between individual buyers and sellers, with the platform serving as an escrow intermediary rather than a counterparty or custodian. LocalBitcoins, Bisq, and Paxful (prior to its closure) represent this category. Trades are typically negotiated individually, with payment methods ranging from bank transfers to cash.

P2P networks offer the highest degree of flexibility in payment method and, in some configurations, reduced identity verification requirements. They also carry the highest counterparty risk of any venue type. Escrow mechanisms protect against outright theft in many cases, but dispute resolution is less reliable than on regulated platforms, and the population of counterparties is less thoroughly vetted.

From a regulatory standpoint, P2P transactions are not exempt from US tax or AML obligations. Gains realized on P2P trades are reportable. Individuals who conduct P2P trades at sufficient volume and frequency may themselves be considered money services businesses under FinCEN guidance, triggering registration and compliance obligations that many participants are unaware of.

Matching Venue to Strategy

The practical implication of this framework is straightforward: no single venue is optimal for all purposes, and the most sophisticated traders use different layers of market structure for different functions.

High-frequency retail trading in liquid pairs belongs on a regulated CEX with competitive fees and deep order books. Long-term holdings are better suited to self-custody solutions that remove exchange insolvency risk from the equation. Access to emerging assets and DeFi protocols requires engagement with DEX infrastructure, with commensurate attention to smart contract risk. Large block transactions warrant OTC execution to preserve price integrity.

Understanding where your orders go — and what happens to your assets while they get there — is not optional knowledge for a serious market participant. It is the foundation on which every other element of trading strategy is built.
